After receiving the Air Gem, and you are dropped off near the 'TOWN', sign, if you go into the church and do everything you have to there BEFORE visiting Granny, Possum won't show up, and you can't proceed further. You can't get into the Dwarf's house because he doesn't come to the door, and you can't get into the castle, since you don't have the ring to ward off the ghosts.
